Has anyone ever heard of a sex offender or his family (who he has close ties to) been granted custody of said sex offenders child whom he has access to?

Your sister should consult a family lawyer, if it is her child and she can contact CPS for an investigation, if it is not her child and she is GENUINELY concerned for the child's well being.
Your scenario is too vague and leaves open too much to interpretation. Even if the sex offender is close to family, they may (or may not) go to great lengths to protect their children AND protect him from being rearrested, like scheduling visits of him in a way that keeps him and the kids apart.
Also, not every sex offender is a child rapist and they are not all at the same risk for re-offending and may have different conditions of release set by the court, which may or may not include staying away from children.
Some sex offenders may even obtain visitation, joint or sole custody of their children, if the court determines that they do not put the children at risk and that it is in the best interest of the child to have a relationship with their mother or father. One of the most famous cases in point, look at Mary Kay Letourneau - she is a registered Sex Offender with multiple convictions, but as far as I know she has some of her children living with her, even though technically she is a child rapist.
Courts look at cases individually so it's really hard to predict an outcome.
I have heard of it... although I think it is rare. I've also known someone whose mother married a sex offender and she was raised by him. I don't know what his original offense was, but it was severe enough that when they moved, the neighborhood was notified, yet he was allowed to live with his stepkids. I've never understood how that could happen.

Well I am no expert but I think if this has actually happened then why bother have a legal system at all! I would start looking for some legal advice...There are plenty of agencies out there that are free I would also contact Child Protective Services...
